ABC and XYZ, both countries engaging in spy each other, agreed to stop.

Did I use 'engaging in' correctly?

Yes, but remember that we always add -ing to a verb that follows a preposition, so it should be ... engaging in spying on each other,...

Also note that the preposition you need after spy is on.

Welkins, my friend, you engage in an activity, not a thing. In your sentence, spy is a verb.

I agree with Richard's obs, but I would add:

ABC and XYZ, both countries THAT/WHICH ARE engaging in spying on each other, agreed to stop.

or

ABC and XYZ, both countries THAT/WHICH ARE engagED in spying on each other, agreed to stop.

Otherwise, the sentence sounds a bit broken to me.
